So, there's a cover of a song I like by A$AP Rocky, and he's singing (Sittin On)The Dock of the Bay by Otis Redding.
Can I download this from YouTube, and then put it in my Library from my Local Files? Or is that illegal?

As the local files feature draws your files with their properties (file info) and uploads them to the Spotify app, any file that contains a cover pictures gets added as well.
By uploading your contact you're the only one who can access them (even if they're on public playlists) unless the other user has them uploaded himself.
Therefore your local files and their properties don't get uploaded to Spotify's servers, only the data (like track name, album name, record label, length, covers etc.) does.
